This is one of those things where I think that it actually does, but ... that's far from an official statement. I don't even work for VMware.
I checked the documentation of VMware Workstation on encrypting VM's and .... it doesn't say anything about this.
Then I figured to look at the vmss2core fling as it might have notes about this in the documentation and ... not seeing that. There is a comment from a vmware employee that suggests the files are encrypted, but that isn't a very official comment.

(if vmss2core still doesn't work, check whether you have VM encryption enabled)
