I am planning to upgrade ESX 3.5 Update 1 to Update 4. (VC was upgraded already)
What is the preffered method: CD/ISO or via Update Manager?

Here is a good blog that might help you decide.
I have done both. I prefer the Update Manager method. Seems to work pretty smoothly. Make sure you have enough space on a local datastore for the upgrade (recommended). You can also install on a SAN datastore that is accessible ONLY by that host.
