I have just vmotioned a VM from ESX to ESX 5.
Do i update tools first, then the Hardware?
Do i have to upgrade the hardware straigh away or can this be done at a later stage?
Can anythign go wrong in the process?

You can do it whenever you want, if you want.
Update VMware tools, perform reboot
Shutdown the VM
Upgrade Virtual Hardware, you will prompted with the warning Click yes upgrade will complete
Power ON the VM
Oh and also there are a few features that HW7 will give you like paravirtual scsi adaptors, vmnet3 network, and change block tracking for data recovery backups.

First you should upgrade the VM Tools and then you should go for hardware upgrade.

can i create a snapshot before i upgrade the hardware? as a backup

Yes you can snapshot pre HW upgrade.

Yes ofcourse you can create the snapshot for every hardware activity you will be doing. Because it will benifits you by roll backing in case you vm is not working or the hardware is not supporting any of your guest OS/Application.
Just make sure that while doing storage vmotion you take all your depending snapshot which act as a child vmdk with the actual disk
