When you hot clone a guest in ESX 3.5 u3 does it only clone the parents or does it somehow capture all the deltas and apply it to both the source and destination?

No, it just creates snapshot and clones VM at the moment of "Clone" :) No deltas are applied to cloned VM.

If you need to capture the deltas from the VM as the clone is taking place, I'd recommend using VMware Converter 4.0 instead. That has the ability to capture any changes made during the conversion process and apply them to the new VM.
